Dear Mari,

Thank you very much! The magic worked!
I am using this:

\setupoutput[pdftex]

\usetypescript[adobekb] [\defaultencoding] %this is the magic!

\setupbodyfont[pos]
\usetypescript[palatino][\defaultencoding]
\setupbodyfont[palatino]
\starttext

Howth  {\em H\k{o}f\eth i} / {\em H\k{o}f\eth a}
\stoptext

Thanks,
Charlie
